How it works

Expected payout = (repair − deductible) × claim chance · Net value = expected payout − warranty price · Break-even chance = warranty ÷ (repair − deductible)

An extended warranty is an insurance bet: you pay a fixed premium against an uncertain repair. It pays off on average only when the expected repair cost — the repair amount times the chance of actually needing it — exceeds the price you pay. Because warranties are profitable products, the expected value usually favors the seller, so buying one makes most sense for repairs you genuinely could not afford, not routine ones.

Worked example

A $130 warranty on an item with a $400 repair cost and a 20% chance of failing has an expected payout of $400 × 0.20 = $80 — below the $130 price. You would need at least a 130 ÷ 400 = 32.5% chance of a claim before the warranty broke even.

Frequently asked questions

Are extended warranties usually worth it?

On average, no — they are priced to be profitable for the seller, so the expected payout typically falls short of the premium. They make sense mainly when a repair would be genuinely unaffordable, where you are paying for peace of mind rather than expected value.

What claim chance makes a warranty pay off?

Divide the warranty price by the net repair cost (after any deductible). If the real-world failure rate is higher than that break-even percentage, the warranty is a good bet; if lower, you come out ahead skipping it.

Why include a deductible?

Because a service fee per claim reduces what the warranty actually pays you. A $400 repair with a $50 deductible only saves you $350, which raises the failure chance needed to justify the purchase.
